Stilian Petrov headed the second from a corner after eight minutes, and Paul Lambert drove home the third.
American Claudio Reyna pulled back a goal for Rangers from a header in the 40th minute, but Swedish international Henrik Larsson restored Celtic's three-goal advantage with an exquisite lob five minutes into the second half.
The frenzied action continued with Billy Dodds converting a 55th minute penalty and the irrepressible Larsson heading his second three minutes later.
Rangers' misery was compounded by Barry Ferguson's sending-off in the 81st minute for two bookable offenses, and Sutton's second goal, his fifth of the season, in injury time.
Rangers, who have qualified for the European Champions League first phase, and Celtic had gone into the match boasting 100 percent records from four matches.
Sunday's win took Celtic to within a point of league leaders Hibernian who have played six games to Celtic's five. Celtic have a maxiumum 15 points. Rangers remain on 12 points.
O'Neill, in charge of his first Glasgow derby after taking charge at the start of the season, said: "The whole team were absolutely fantastic. They were ready for it and the whole team was powerful." But the former Leicester City manager added: "There is a long way to go. I am delighted today. The players couldn't possibly get carried away because, at the end of the day, Rangers are a top-class side.
"We have played five games, only 33 more to go. We have got off to a decent start. The lads are full of confidence. But this is not championship-winning. I bet for sure that Rangers will come roaring back again."
